Strategy #0000000064 · Accounting quality and equity factors

Accrual anomaly and earnings quality
Estimate each basket’s accrual ratio as net income minus operating cash flow, scaled by average assets.

The accrual anomaly separates earnings into cash-flow and accrual components: high-accrual earnings may be less persistent, while prices may not fully distinguish them. Measures include total, operating and abnormal accruals and cash-flow quality. Definitions, sources and sample treatments are not interchangeable.

The idea · in two minutes

What accounting signal and assumed return spread result from low-accrual longs versus high-accrual shorts?

Iris compares two company baskets: the low-accrual group has net income 100 and operating cash flow 95; the high-accrual group has 100 and 70, with average assets of 1,000 in both.

The simulator calculates accruals divided by average assets, then applies user-entered long and short-basket returns and deducts costs.

This is not a financial-statement factor backtest. Implementation needs point-in-time filing dates, a consistent accrual definition, industry and outlier controls, borrow costs and delisting returns.

  • Low-accrual basket accrual / average assetsEnter net income, cash flow, average assets and assumed returns for low/high-accrual baskets to inspect ratios and net spread.
  • High-accrual basket accrual / average assetsNo company filings, timestamps, factor sorts, delistings, borrow data or historical returns; basket returns are manual assumptions.
  • Assumed long-short return after costsIllustrative expiry outcome.
